The original question was: how does the ".Xdefaults" file works. I have not mentioned in the message that the server was a VMS station linked via DECNET and TCP/IP. The problem is that the proper PATH to the file is on the SERVER side. Now, since there is no xedit on VMS I had the "brilliant" idea of using the ULTRIX .Xdefaults to setup the xedit options. I should have used the VMS configuration file instead. In my case the file to setup was the DECW$SM_BW.DAT.
