You're perhaps reading a bit more into domains than what they were originally intended to do. For example if you review the opening paragraphs of RFC920: "Domains are administrative entities." "There are no geographical, topological, or technological constraints on a domain." "Most of the requirements and limitations on domains are designed to ensure responsible administration." Clearly the emphasis is totally on keeping the name explosion manageable. It is far easier for NIC (for example, we can have our own CNIC when needed) to manage only a couple of thousand 2nd level domains and let each of them administer their own sub-domains. For example it lets NIC advoid having to know about all of the sub-domains in .ATT.COM or .IBM.COM. If the people responsible for administering a domain want to make the names geographically based, then that's ok. If they want to go with functional names, that's ok too.
