Apple is still recommending system 3.2/Finder 5.3 for 512E's.  The reason has
to do with memory, as you have surmised... the new System's require a megabyte,
minimum, in order to do much of anything.  Dove Computer, among others,
sell memory upgrades for the 512E, making all the new software runnable
again.

Wish I had better news...
